Institutional Foundation and Market Confidence

From the outset, Ondo Finance positioned itself not as a conventional anonymous Web3 startup, but as a legitimate next-generation investment platform. The project built a strong foundation backed by major players from both traditional finance and venture capital:

  • Availability: The product operates under the framework of Regulation D (506(c)). Access is restricted and is not available to retail investors. The minimum investment is $100,000, and participation is limited to Qualified Purchasers who meet the required eligibility criteria.

USDY (US Dollar Yield Token)

USDY is designed as a structured alternative to traditional stablecoins such as USDT and USDC, while providing direct yield exposure to holders.

  • Legal structure: From a legal perspective, USDY is a secured short-term bearer note issued by Ondo USDY LLC.
  • Underlying assets: The token is fully backed by a segregated portfolio consisting of short-term U.S. Treasury securities with maturities of up to three months and interest-bearing bank deposits held with major U.S. financial institutions, such as Morgan Stanley. The portfolio is legally separated from Ondo Labs itself. If the parent company were to become insolvent, USDY’s underlying assets would not be available to its creditors.
  • Technical structure: Like OUSG, USDY uses an interest-bearing mechanism. The token launched with a base price of $1.00. Each day, the minting and redemption price on Ondo’s platform increases according to the applicable yield rate tracked by the Yield Tracker. On secondary markets such as DEXs, the token trades as a bearer asset, with its market value generally following the official price reflected through the protocol’s oracle infrastructure.
  • Availability: USDY is issued under Regulation S. This means the product is not available to U.S. residents, while international investors — including retail users accessing the token through DEXs — may be eligible to participate, subject to applicable restrictions and address screening.

OMMF (Ondo Money Market Funds)

OMMF is a tokenized version of a Money Market Fund investing in highly liquid U.S. government instruments.

  • Underlying assets: Ultra-short-term U.S. government securities and repurchase agreements (Repo). The primary objective is capital preservation combined with near-instant liquidity.
  • Technical structure and rebase mechanism: Unlike OUSG and USDY, OMMF uses a different token model. Its on-chain price remains fixed at $1.00, similar to a conventional stablecoin. Yield is distributed through a rebase mechanism. Each day, the smart contract calculates the accumulated yield and automatically mints additional OMMF tokens directly to holders’ wallets. For example, if you hold 1,000 OMMF, the balance may increase to 1,005 OMMF over time as yield accrues, while the price of each token remains $1.00.

Ondo Securities: SPYon, TSLAon, COINon

One of the most technically complex and experimental areas of Ondo Finance is the tokenization of publicly traded U.S. equities and ETFs through its subsidiary, Ondo Securities.

  • How it works under the hood: Ondo Securities opens an institutional brokerage account through which the underlying securities are purchased. For example, Tesla shares are acquired for TSLAon, while shares of the SPDR S&P 500 ETF are acquired for SPYon. On-chain, a smart contract issues the corresponding wrapped token, with each token representing one unit of the underlying security held in custody.
  • Dividend distribution mechanism: Public companies often pay dividends. Under Ondo’s structure, these dividends are not distributed directly to users’ wallets as stablecoins, as this could create tax and regulatory complications. Instead, the system uses an accumulating mechanism. When Ondo Securities receives dividends from an underlying company such as Apple or companies represented in the S&P 500, the corresponding amount is used to purchase additional shares on the traditional market. As a result, the amount of underlying collateral increases, and the official on-chain token price (NAV) rises in line with the market value of the underlying securities and the reinvested dividends.

User Flow

The basic user flow is:

KYC/KYB → eligibility check → mint/deposit → token ownership → yield accrual → redemption.

This is fundamentally different from permissionless DeFi protocols.

Access to many Ondo products is restricted by jurisdiction, investor status, and regulatory requirements. Transfers can also be subject to whitelists and other compliance controls.

Reg D / Reg S

Ondo’s products may use legal structures based on frameworks such as Regulation D and Regulation S.

This creates a direct connection between token mechanics and securities regulation. The smart contract alone cannot remove legal restrictions imposed on the underlying asset.

As a result, the protocol uses mechanisms such as:

  • KYC/KYB;
  • wallet whitelisting;
  • geoblocking;
  • transfer restrictions;
  • investor eligibility checks.

On-Chain AML

Compliance does not stop at the onboarding stage.

On-chain transfers can be monitored, and addresses may be restricted if they violate the protocol’s compliance requirements.

This means that RWA protocols operate with a different trust model from permissionless DeFi: smart contracts provide the execution layer, but access to the financial product remains controlled.

How Yield Works

Yield distribution depends on the specific product.

In general, the protocol must synchronize:

off-chain asset yield → NAV calculation → on-chain token accounting.

Depending on the implementation, this can involve changes in token price/NAV, rebasing mechanics, or periodic accounting updates.

The important point is that the yield originates from the underlying real-world assets rather than from ONDO itself.

Chainlink and RWA Oracles

Reliable on-chain valuation requires external data.

Chainlink infrastructure can be used to bring RWA-related data and NAV information on-chain.

This creates an additional dependency: the protocol’s smart contracts may be technically correct, but incorrect or delayed oracle data can still affect the system.

For RWA protocols, oracle security is therefore part of the overall economic security model.

Flux Finance

Ondo’s ecosystem also includes Flux Finance, a lending protocol designed to support assets such as OUSG.

A key difference from fully permissionless lending markets is the use of whitelists and controlled asset access.

Liquidation mechanics therefore depend not only on collateral ratios and market prices but also on whether the liquidated asset can legally and technically be transferred to the relevant participant.

ONDO Token

ONDO is the governance token of the Ondo ecosystem.

Its maximum supply is 10 billion tokens.

ONDO does not directly represent ownership of the underlying Treasury assets and does not automatically provide holders with the yield generated by USDY, OUSG, or other RWA products.

Its primary role is governance and ecosystem coordination.

Token distribution and vesting are therefore important when evaluating potential market pressure and long-term decentralization.

DAO and Centralization

Although Ondo uses DAO governance, the system still contains centralized components.

  • asset custody;
  • compliance decisions;
  • administrative controls;

This is not necessarily a flaw. For regulated RWA products, some degree of centralized control is often required by the legal structure of the underlying assets.

Liquidity Risk and DEX Depeg During Bank Holidays

Because tokens such as USDY and OUSG can trade on decentralized exchanges, including Uniswap and liquidity pools within Flux Finance, they are exposed to market depeg risk — a sharp decline in their DEX price below the official net asset value (NAV).

The main trigger for such a scenario is the timing and operational mismatch between traditional banking infrastructure and 24/7 crypto markets:

  1. Crypto market panic: During a large-scale crisis — such as a black swan event, the collapse of a major exchange, or a systemic stablecoin — traders may begin aggressively selling assets on DEXs in an attempt to move into liquid USDC or USDT.
  2. Liquidity pool imbalance: Heavy selling of USDY on Uniswap can quickly drain USDC liquidity from the pool, temporarily pushing the token price below its official NAV — for example, from $1.14 to $1.02.
  3. Weekend factor: On a normal business day, arbitrageurs could buy the discounted token on a DEX for $1.02 and redeem it with Ondo for $1.14, pushing the market price back toward parity. However, if the panic starts on Saturday, the arbitrage mechanism may be temporarily constrained. U.S. banks are closed, traditional financial markets are not operating, and Ondo may not be able to liquidate underlying securities and settle fiat payments to arbitrageurs immediately.
  4. Potential outcome: During Saturday and Sunday, the RWA token’s DEX depeg could deepen, potentially triggering a cascade of liquidations across Flux Finance. Normal arbitrage conditions may return once the U.S. banking system reopens.

Technical Risk: Upgradeable Proxy Architecture

From a software architecture perspective, Ondo Finance’s smart contracts are not fully immutable. To maintain flexibility and implement compliance requirements when necessary, the project uses the TransparentUpgradeableProxy pattern.

  • How it works: Users interact with a fixed proxy contract address. However, the proxy itself forwards calls to a separate implementation contract containing the actual business logic. An administrative wallet has the technical ability to replace the implementation address with a new contract.
  • Why it matters: Upgradeable proxies introduce a significant technical risk. If a critical bug or vulnerability is introduced into a new implementation, or if the administrator’s private keys are compromised, an attacker could potentially alter the token’s behavior. Depending on the privileges available, this could include freezing user balances, changing oracle configuration, or executing unauthorized minting of large amounts of tokens, potentially undermining the value of the underlying collateral.

Regulatory Risk: Potential SEC Intervention

The most severe scenario for the project lies within the legal and regulatory domain. Ondo Finance operates within the U.S. regulatory environment and directly tokenizes securities. Although the project makes extensive efforts to comply with frameworks such as Regulation D and Regulation S, the concept of trading tokenized rights to U.S. assets on public blockchains remains subject to evolving regulatory interpretation.

  • Force majeure scenario: If the U.S. Securities and Exchange Commission (SEC) or the Department of Justice were to change the legal interpretation of Ondo products — for example, determining that USDY constitutes an improperly issued investment contract for U.S. persons due to insufficient control over secondary-market trading on DEXs — or identify systemic failures in the custodian’s KYC/AML procedures, the project could face severe restrictions.
  • Potential technical consequences: A regulatory or court order could potentially result in the freezing of Ondo Finance’s banking and brokerage accounts or those of its partners, including accounts connected to institutions such as BlackRock and Coinbase Prime.
  • Impact on investors: If the underlying real-world accounts and assets became subject to legal restrictions, Ondo could be forced to activate emergency pause mechanisms on-chain. Minting and redemption could be suspended. USDY and OUSG held by investors could become highly illiquid on secondary markets, while recovery of the underlying capital could become dependent on lengthy legal and regulatory proceedings.

Conclusion: The Future of Ondo Finance and the RWA Sector

Ondo Finance has driven a major shift in the decentralized finance industry by demonstrating that blockchain infrastructure can be used as an efficient and regulated settlement layer for traditional institutional capital.

Pros and Cons

For investors and analysts, evaluating Ondo Finance ultimately comes down to balancing its unique advantages against its structural trade-offs.

Key Drivers and Advantages

  • Organic yield (Real Yield): Ondo’s products generate cash flows from traditional financial markets rather than relying on excessive DeFi token inflation.
  • Institutional credibility: The connection with BlackRock’s BUIDL fund and institutional-grade custody infrastructure such as Coinbase Prime provide the project with significant institutional credibility.
  • DeFi liquidity: Integration with Flux Finance and cross-chain infrastructure helps address the liquidity and utility limitations traditionally associated with tokenized RWA assets.

Structural Weaknesses and Hidden Risks

  • The decentralization paradox: Ondo DAO does not necessarily have direct control over the underlying corporate business, while smart contracts can contain centralized emergency controls such as Emergency Multisig mechanisms.
  • ONDO tokenomics paradox: The native governance token is structurally separated from the direct economic returns of RWA products due to regulatory constraints and may face inflationary pressure from scheduled token unlocks.
  • Dependence on TradFi infrastructure: Banking liquidity constraints, especially during weekends, or regulatory restrictions affecting fiat accounts in the U.S. could potentially disrupt the operation of the on-chain protocol.

Looking Ahead

The RWA sector is entering a phase of rapid growth, and Ondo Finance has positioned itself as one of its key infrastructure gateways.

The project is moving toward a broader cross-chain ecosystem through Ondo Network, with the goal of making yield-bearing assets — particularly USDY — a foundational settlement asset across the Web3 ecosystem and potentially challenging traditional stablecoins such as USDT and USDC.

For retail crypto investors, ONDO remains a highly liquid speculative proxy for the broader tokenization trend. However, exposure to the token requires disciplined risk management and a clear understanding of the underlying structure.

Behind the decentralized Web3 narrative is a regulated, pragmatic, and tightly controlled institutional financial infrastructure that remains deeply dependent on traditional markets, custodians, banking systems, legal frameworks, and centralized administrative controls.
